"cannot create a Temporary Directory"during W98 in (W98)

Installing Win98se on a formatted HD gets to "E:\>WIN98>setup" goes through a series of steps ending with "Cannot create a Temporary Directory: This may be caused by too many files in the Root Directory"
The PC then hangs.

I saw that happen once and it was because Windows was trying to install to the CD instead of the hard drive during a 'custom' install.
